Did you click apply settings after you changed it? Too be honest the texture resource settings is the only reason I can think of as to why it is laggy. And ignore the viewport results, it will look bad unrendered because its showing a low quality preview to optimize performance.
Yes I did click apply - I saw the texture quality change as I explained (bucket of mud). Sorry.

As I said - this is a Mac - the settings are different. I don't have all the options that you do.
As you suggested, I have restarted DS and it made no difference at all. Still painfully slow. Please could you respond to the question I asked about using Photoshop/Gimp? Thanks.
Well sorry to hear. I did however see display optimization settings in your post of your settings. So even if its a mac it has that setting.
If you know how to use photoshop\gimp, then yes you can manually apply the layers yourself. Just have a look at the texture folder of the product. Should be easy to understand. Most of them are png's so they can easily overlay on the texture. Most use the multiply blend methods so set the layer to that and just adjust the opacity to your liking.
Here is a thread about LIE and tdlmake causing slowness and other troubles. If this is what is happening to you, you would be the first MAC user to report that it is affecting you. That might be important information in figuring this out, because people have been suspecting Windows update problems as the cause.
I was just about to mention the same thing. Strange if it is happening on macs as well.

As a matter of interest, what is different about using there overlays and using the ones in your Merchant Resource? It's ok if that's a trade secret ;)
Lastly, can someone remind me how to create a new icon in the Content tab for any new texture modification I create?
The MR grants you the license to use the overlays in a selling product eg, can be used on a product you wish to sell. It is also set up differently and contains extra layers. The normal version is a preset of those layers.
Ok - I see. Not a problem as I don't intend to sell. This is strictly a hobby.
